Try going into the safe mode WITH NETWORK option.

To do this, restart your PC and during start up, before the WinXP logo appears press F12, then select Safe mode WITH network and try and update from there.

If that doesn't work either use Safe-Mode to use System Restore.

BTW: If F12 doesn't work try F8 and if that doesn't work. Start the computer and pull the plug during the Start-up of the WinXP logo, then start computer again and it starts in Safe-Mode automatically.

Sounds like you have a malware problem, the first step is to use the search function, search in the Windows folder for a file called Hosts. Open that file in Wordpad, and look for anything saying

127.0.0.1 (anything here)

Erase all lines with that. (except the very first line which should say

127.0.0.1 localhost)

Now try updating your Windows and Anti-virus software, if it still doesn't work, consult a forum like castlecops.com. If it does update, run virus and spyware scans... good luck.
Sounds like a virus i would format the drive and reload everything..apparently your antivirus software didnt catch it.
